Fear and Greed Index

The Fear and Greed Index is a composite sentiment indicator — most famously constructed by CNN Business — that attempts to capture the prevailing emotional state of financial markets on a scale from 0 (extreme fear) to 100 (extreme greed). The index is used as a contrarian sentiment tool: extreme readings in either direction suggest that investor psychology may be pushing prices beyond what fundamentals warrant, creating potential mean-reversion opportunities.

What the Fear and Greed Index Measures

CNN’s Fear and Greed Index incorporates seven market indicators: stock price momentum (S&P 500 vs. its 125-day moving average), stock price strength (ratio of 52-week highs vs. lows on the NYSE), stock price breadth (share of volume in advancing vs. declining stocks), put and call options (put/call ratio), market volatility (VIX relative to its 50-day moving average), safe haven demand (stock vs. bond return differential), and junk bond demand (yield spread between investment grade and high yield bonds). Each indicator is normalized and equally weighted to produce the composite reading.

Interpreting the Index

As a contrarian indicator, the Fear and Greed Index is most useful at extremes. Readings below 20 (extreme fear) historically correlate with market bottoms and precede above-average forward returns. Readings above 80 (extreme greed) correlate with market peaks and have historically preceded below-average or negative forward returns. However, like all sentiment indicators, extreme readings can persist for extended periods before the expected mean reversion occurs — making precise market timing based solely on the Fear and Greed Index unreliable.

Appropriate Use in a Risk Management Framework

The Fear and Greed Index is most valuable as one input among many in a comprehensive risk management framework — not as a standalone trading signal. When extreme fear coincides with deteriorating price trends, it may confirm that reducing risk exposure is appropriate. When extreme greed coincides with extended price trends and high valuations, it provides additional context for increasing caution. Used alongside price trend signals, volatility measures, and breadth indicators, it enriches the overall market assessment.
